5 Factors That Determine Your Mortgage Interest Rate

So you are ready to make one of the most significant decisions of your life and buy a new house. You have checked out different mortgages but still, need clarification about interest rates and what determines the rates. Several key factors will determine the interest you pay on your mortgage.

Everyone's situation is different, and lenders weigh various criteria when assessing interest rates offered to potential homeowners. To help make this complicated process easier, let's review the key elements influencing mortgage loan interest rates. We'll also explore why it pays to do your homework and compare offers from multiple lenders to find a good deal and save money over time.

1. Credit Score

Your credit score is one of the most critical factors in determining mortgage loan interest rates. Lenders use it to evaluate your creditworthiness, which helps them decide how much risk they are taking on by lending you money for a home purchase. Generally, the higher your score, the lower the interest rate you will be offered.

The most commonly used scores are FICO, ranging from 300 to 850. Generally speaking, borrowers with scores of 740 or higher will receive the most favorable rates regarding mortgage loans. The housing market is changing, and credit score requirements are becoming more flexible, so it is worth exploring offers from different lenders.

2. Loan Amount

The size of your loan affects the interest rate lenders offer you for a home purchase. The reason for this is simple: more significant loan amounts are considered riskier by lenders, so they offer higher rates to compensate for that risk. For example, if you're looking to buy a home with a loan amount of $150,000 or less, you may get a lower rate than someone looking to borrow more. The loan size is a crucial factor to consider when comparing offers and negotiating with lenders. To estimate your potential payments, you might want to use a mortgage loan calculator.

3. Loan-To-Value Ratio

Your loan-to-value ratio (LTV) is another critical factor influencing your mortgage interest rate. This ratio is calculated by dividing the amount you're borrowing for a home purchase by the home's value. Generally, the higher your LTV, the higher your interest rate will be. A good rule of thumb is to aim for an LTV ratio of 80% or less to get a better rate. This means you should put down at least 20% of the purchase price as a down payment. 5. Property Location

The location of the property you are purchasing will also influence your mortgage interest rate. Properties in higher-priced areas, such as luxury condominiums, cities, or beachfront communities, tend to have higher interest rates due to their increased risk level. On the other hand, properties located in rural areas may be eligible for lower rates since they present less risk to lenders. Be sure to ask your lender about what types of properties they offer lower rates on and see if you qualify.
